Advantages of IPO Analysis on our Own

The role of research is in determining the correct price to pay for the stock once you've shortlisted it.
NO stock is so good that you can afford to pay ANY price for it (as was amply illustrated in the recent property stock / Ambani Group stock bust in January 2008). Conversely, almost any stock is good once it comes down to a particular price.

In the penny stock markets you can find some good companies. Remember that professionals manage large funds and are constrained to invest only in larger companies (typically over Rs. 1,000 crore in market cap). There are thousands of companies that fall below their radar and this is the happy hunting ground for people like us as we can get in before the big guys. Most of tomorrow's big stories are also lurking around here.

Limitations of IPO Analysis using Publicly Available Information

Analysis looks good on paper. But consider this, you beat the market when you bet on something nobody else does, buy low when nobody else would and sell high. The analysis we are doing is based on publicly available information- in the sense there are thousands of investors and investing gurus and financial managers who are doing the number analysis. Their tolerance levels might be different but system is the same (risk factors, P/E, debt, reputation, sales record blah blah blah). Hence, we will never beat the market this way.

What we should like to invest in is investing based on trends not many people notice, or investing in ideas or investing on a hypothesis, now that is where we might beat the market. We should understand the business well. We cannot know all the businesses. Analysis is professional job. Hence, brokerage reports play important role as it is a great source of information.

I am not saying investing on brokers’ opinion is a surer way to success; it is not bereft of perils. However, investors should understand that just using a calculator is sufficient to do all that I am suggesting. But, mere crunching numbers does not help. That is the reason why all Accountants are not rich.

I cannot take away the importance of what analysis we ourselves do, it is also important. But remember, analysis is about understanding the business, not merely crunching numbers.

On a more serious note, I stress the need for understanding the business well, not only understanding numbers. After all, that's where tomorrow's big winners will probably come from.

When you've heard about the companies good fortunes through the media, it's usually too late to make the big bucks. This is the limitation of publicly available information.

Additional IPO Basics to Keep in Mind while Analysing

When you invest in an IPO, you are opting for part of its profits and losses too! So you need to be very selective on which companies you want invest in.

1. Look at the IPO prospectus, and the financial reports of the company for at least three years. Check its total debt and total asset value. As long as the asset value is more than the debt, you know that enterprise can pay off its debts so it would survive. Also, look at the difference in the assets value and debt which in effect is like the company value. Check what is the effective company value based on the IPO price and number of shares. If the IPO price is less than this value you are in for good profits on listing.

2. Besides value, another good indicator is the company growth seen in the profits it has made over the past few years. Some times the enterprise is new so its current value is less, but a strong growth pattern would be that its value is going to increase in future so it is a good longer term investment.

3. Look at is whether the company is stuck in some legal tangles. Typically, if the verdict goes against it, it would affect its finances and more importantly the stock price in the market. You could lose lot of money, in that case. So study these aspects well before investing.

4. Analyse its market standing among the peers. If you use its products, you know it is a good company and you can invest with lesser risk. But if it is an unheard commodity, you need to be cautious.

5. For FPOs, see their present shareholding patterns, whether they have mutual funds in them. Look at the promoters share after the issue!

Besides these points, other items that could affect the IPO price on listing are market sentiments, the economic outlook, general industry news etc. These are so dynamic that they cannot be used as guidelines, and you need to go with the market flow.

In short, investing in an IPO is risky, but with careful analysis you can reduce the risk. For this there are some items to consider when investing in an IPO. As long as you do your homework, the risks are limited.

Profit for year ended Mar'09 is Rs 5.9 Cr on income of Rs 84.4 Cr. Company is offering 45 lac shares in the IPO, which constitutes 35% of post-issue capital. Equity works out to about 12.85 Cr. (1.285 Cr shares of FV 10) EPS works out to Rs 4.6 only. So, the P/E ratio is 27.4 and 28.9 at lower and upper end of price band respectively.
Extremely expensive for a small sized company.
